We'll look into this and verify that Watchdog to e-mail works as intended. E-mail alerts are simply Watchdog alerts that normally show on the Dashboard in the applet, but also send via e-mail. This is the place to start troubleshooting.
We are preparing another release soon - 1.5.6 - and will do our best to make sure that alerts work.
